The Dollar Looks Strong… But Something Isn’t Adding Up
Dollar strength masks yield weakness and AI valuation concerns.
James LNE reviews his active positions and upcoming trade setups, noting that while the US dollar maintains a bullish technical trend, underlying yield weakness and emerging concerns about AI investment valuations present a fundamental disconnect. He outlines several key trades for the week, including bearish setups on Eurodollar and NASDAQ, and bullish opportunities on pound pairs, while exercising caution on yen-crosses due to Ministry of Finance intervention risk.
The Dollar's Technical Strength Masks Fundamental Cracks
The US dollar continues to print higher highs and higher lows on the daily timeframe, presenting a textbook bullish technical picture. However, beneath this surface strength lies a troubling divergence: US Treasury yields across the two-year, five-year, ten-year, and thirty-year maturities have all retreated recently, despite hotter-than-expected September inflation data that should theoretically support higher rates and a stronger dollar.
This disconnect reveals a critical market dynamic. While the dollar's trend remains intact, the fundamental pillars supporting further appreciation are weakening. Institutional traders are beginning to price in concerns that extend beyond traditional inflation metrics, suggesting a more complex macro backdrop than headline CPI alone would indicate.
AI Valuation Fears Threaten the Dollar Bid
Multiple financial institutions have flagged a significant risk: AI investment concerns are now undermining the safe-haven dollar bid. The concern is straightforward but consequential. If market participants reassess AI-related investments as overvalued—concluding that expected returns no longer justify current equity valuations—capital flows into US assets could reverse sharply.
This scenario creates a cascading problem. Weakness in US equities would not only reduce demand for dollar-denominated stocks but also reverse inflationary pressures and diminish overall demand for US assets. The dollar, being the currency required to purchase these assets, would face headwinds despite supportive inflation data. This represents a regime shift that technical traders must respect, even as price action remains constructive.
Trade Setups for the Week Ahead
Against this backdrop, several high-probability setups are emerging. Eurodollar remains the core bearish thesis, with Fibonacci levels aligning perfectly with prior support structures. A break and retest pattern is expected, offering a clean entry for shorts targeting lower levels.
The NASDAQ presents a tactical short opportunity, though with elevated caution. The four-hour timeframe shows moving averages converging—a classic precursor to trend change—while the daily remains bullish. A pullback into the Fibonacci zone would offer an attractive risk-reward entry, but position sizing must reflect the higher failure risk given earlier false signals this year.
Pound pairs are showing broad strength across the edge finder, reflecting expectations for Bank of England rate hikes in upcoming meetings. Pound-Dollar offers a compelling long setup on pullbacks to support, particularly as it hedges against the Eurodollar short. Pound-Aussie, meanwhile, presents a mean-reversion opportunity as the earlier waterfall move gets absorbed and fundamentals normalize.
Yen-crosses warrant caution despite fundamental bullish setups. With dollar-yen hovering just below the 160 level—where the Ministry of Finance has repeatedly intervened—the risk-reward for pound-yen and other yen pairs becomes unfavorable. The technical setup may look attractive, but the geopolitical carry-trade dynamics create uncompensated tail risk.
The overarching theme remains clear: technical strength in the dollar is real, but it rests on increasingly fragile foundations. Traders should position accordingly, respecting both the trend and the emerging fundamental headwinds that could reverse it.
